They provide organized marketplaces where investors can buy and sell shares of publicly traded companies.

When people hear names such as the New York Stock Exchange, Nasdaq, or the London Stock Exchange, they may imagine a physical trading floor filled with traders. While some exchanges still have physical trading activity, much of today’s stock trading takes place electronically.

But what exactly does a stock exchange do, and why is it necessary?

What Is a Stock Exchange?

A stock exchange is an organized marketplace where securities can be bought and sold according to established rules and procedures.

Companies can list their shares on an exchange, allowing investors to trade those shares with one another.

The exchange itself generally does not buy and sell shares on behalf of investors. Instead, it provides the infrastructure and rules that allow buyers and sellers to interact efficiently.

For example, if an investor wants to buy shares of a publicly traded company, their brokerage can send the order into the market. The exchange or another trading venue helps match that order with a seller willing to transact at a compatible price.

Why Do Stock Exchanges Exist?

One of the biggest benefits of a stock exchange is liquidity.

Imagine owning shares in a private company with no established marketplace. Finding someone willing to buy those shares could be difficult and time-consuming.

A public exchange creates a centralized and organized environment where many buyers and sellers can participate.

This makes it easier for investors to enter and exit investments.

Stock exchanges also help create transparency by displaying market prices and providing information about trading activity.

How Does Trading Take Place?

When an investor places an order through a brokerage account, the broker routes the order to a market where it can be executed.

A buyer might submit an order offering to purchase shares at a particular price, while a seller offers shares at another price.

The market continually processes these orders.

When compatible buy and sell orders meet, a trade occurs.

The price at which the transaction takes place becomes part of the market’s constantly changing price information.

Millions of these transactions can occur across financial markets, with prices changing as investors respond to new information and changing expectations.

What Are Buyers and Sellers Actually Trading?

When investors trade ordinary company shares, they are buying and selling ownership interests in businesses.

For example, owning shares of a publicly traded company generally gives an investor a small ownership stake in that company.

Shareholders may benefit if the stock price rises and may also receive dividends if the company distributes profits to shareholders.

However, ownership also comes with risk. If the company’s value declines, the market price of its shares can fall.

The stock exchange provides the marketplace, but the value of the securities being traded ultimately depends on investors’ expectations about the underlying companies.

How Are Stock Prices Determined?

Stock prices are primarily determined by supply and demand.

If many investors want to buy a stock while relatively few shareholders want to sell, buyers may have to offer higher prices to attract sellers.

If many investors want to sell while relatively few buyers are interested, the price can fall.

Investors constantly adjust their expectations based on information such as company earnings, economic data, interest rates, industry developments, and market sentiment.

This is why stock prices can change rapidly even when a company’s physical operations have not changed significantly in a single day.

What Does It Mean to Be Listed?

When a company is listed on a stock exchange, its shares are available for public trading under the exchange’s rules.

Companies generally have to meet specific listing requirements.

These requirements can relate to financial performance, market capitalization, share ownership, corporate governance, reporting, and other factors.

Being listed also means the company has ongoing responsibilities to provide financial and other information to investors.

Public companies are therefore subject to significantly more disclosure and scrutiny than many private businesses.

Primary Markets vs. Secondary Markets

Stock exchanges are closely connected to both primary and secondary markets.

The primary market is where newly issued securities are sold to investors. An IPO is an example of a company raising money by issuing shares to the public.

The secondary market is where investors trade shares that have already been issued.

Most everyday stock-market activity takes place in the secondary market.

When you buy shares from another investor through a brokerage account, your money generally goes to the seller rather than directly to the company.

This distinction is important because the secondary market still provides an essential benefit to companies. Investors are often more willing to purchase newly issued shares when they know there will be an active market in which they can later sell them.

Major Stock Exchanges

There are stock exchanges around the world serving different markets.

The New York Stock Exchange, or NYSE, is one of the world’s largest and most well-known exchanges.

Nasdaq is another major U.S. exchange and is particularly associated with technology and growth-oriented companies.

Other major exchanges include the London Stock Exchange, Japan Exchange Group, Hong Kong Exchanges and Clearing, and Euronext.

Companies may choose an exchange based on factors such as investor access, listing requirements, industry exposure, costs, and international visibility.

Exchanges and Market Regulation

Stock exchanges operate within broader financial regulatory systems.

Rules are designed to promote fair and orderly markets, improve transparency, and reduce certain forms of market abuse.

Public companies must also meet reporting and disclosure requirements.

Regulators and market operators monitor trading activity for potential violations such as market manipulation or insider trading.

These rules are important because financial markets depend heavily on investor confidence. If participants believe markets are unfair or unreliable, they may be less willing to invest.

Stock Exchanges Are More Than Physical Buildings

Historically, stock exchanges were strongly associated with physical trading floors where traders communicated through hand signals and shouted orders.

Modern markets are largely electronic.

Computer systems can process enormous numbers of orders in extremely short periods, allowing investors from different locations to participate in the same market.

The physical exchange building may still exist, but the modern stock exchange is primarily a sophisticated technological and financial infrastructure.

Why Stock Exchanges Matter to the Economy

Stock exchanges play an important role in connecting companies with investors.

Businesses can raise equity capital to fund expansion, while investors gain opportunities to participate in the growth of those businesses.

Public markets also provide constantly changing valuations for companies, helping investors and businesses understand how the market views their future prospects.

The information generated by financial markets can influence corporate decisions, investment, mergers, hiring, and capital allocation throughout the economy.

The Bigger Picture

A stock exchange is essentially a structured marketplace designed to make the buying and selling of securities more efficient.

It provides rules, infrastructure, price information, and a system through which buyers and sellers can interact.

For investors, understanding how exchanges work makes it easier to understand concepts such as market orders, liquidity, bid and ask prices, IPOs, and stock-price movements.

The modern stock market may look simple from a brokerage app, where buying a share can take only a few seconds. Behind that simple transaction, however, is a complex system designed to connect millions of investors with publicly traded companies around the world.

Stock exchanges are one of the most important pieces of modern financial markets.
